Borrowers: Should You Pay Discount Points to Buy Down the Mortgage Interest Rate?

The number of mortgage applications ticked up 0.3% for the week ending September 10, according to the Mortgage Bankers Association. The increase takes an adjustment for the Labor Day holiday into consideration.

  • Purchase applications were up a seasonally adjusted 8% from the previous week and 12% lower than the same week last year. On an unadjusted basis, purchase loan volume was 5% lower week-over-week.
  • Refinance applications also ticked lower, decreasing 3% from the week prior and 3% lower than the same week last year. Refinancing continued to slow as the share of refi applications dropped to 65% of all applications, the lowest total since July.

Reasons To Invest First

In many cases, investing is the better option. As mentioned, the stock market sees average returns of around 7%. This is over the long term, but thats not an issue if you have time on your side. So if youre young, and you sign a 30-year mortgage, you have plenty of time to pay it off. Unless you have a high interest rate, think about investing. This is especially true if you have a fixed mortgage rate and know that your rate wont increase over time.

If you are already investing with an aggressive asset allocation, you should favor investing more. Aggressive portfolios are often built to help you get gains of 10% or more. Even if you fall a bit below that, your rate of return may be markedly higher than your mortgage rate if the market is doing well. That means you have more to gain by investing your money. Of course, an aggressive portfolio also has greater risk of loss. But if this is the path youve chosen perhaps because you have decades to go until retirement then you hopefully understand that risk.

Investors with a high income value should also consider investing. When you hold an investment for one year or more, you can pay the dividend tax rate on it. This rate is lower than most of the federal income tax rates. That means taxpayers with a high regular tax rate can ultimately save on taxes by building more wealth through investments instead by increasing their regular earnings.

How Do Mortgage Points Work

Discount points or mortgage points let you pay extra upfront to lower your mortgage interest rate. Each point typically costs 1 percent of your loan amount and lowers your rate by about 0.25%.

For example:

  • Cost of one discount point: $2,500 paid at closing
  • New interest rate*: 3.25%

Mortgage discount points are equivalent to prepaid interest. Instead of paying that interest in small amounts with each monthly mortgage payment, you can pay a chunk of it upfront to reduce the total amount due.

Mortgage demand is down. Should you put your buying or refinancing plans on hold?

Although mortgage rates are still sitting at competitive levels, historically speaking, they have risen over the past few weeks. That’s had an impact on mortgage loan originations.

Total mortgage application volume fell 6.3% last week compared to the week before, as per the Mortgage Bankers Associations seasonally adjusted index. And much of that decline stemmed from a dip in refinance activity.

If you’re thinking of buying a home or refinancing a mortgage, you may be wondering if now’s not the best time to move forward with those plans. Here’s what you need to know.

Are Points Right For You

To find out whether points could work for you, determine whether you have the cash available to buy points up front, in addition to your down payment, closing costs and reserves. Also, consider how long you plan to own the home.

Buying points to lower your rate may make sense if you select a fixed-rate mortgage and you plan on owning the home after youve reached the break-even period.

Under certain circumstances, buying mortgage points when you purchase a home can save you significant money over the course of your loan. But its important to understand how they work and how long it takes for the additional upfront cost to be worthwhile.

    According to the National Association of Realtors 2018 report, the median number of years a seller remained in their home was 10, the same as last year. From 1985 to 2008, NAR reports the tenure in a home was six years or less.

    While 10 years is enough time to break-even in our example, most buyers wont regain their money on mortgage points because they usually refinance, pay off, or sell their homes before they reach their break-even point.

    So whats an eager homebuyer to do? Instead of buying mortgage points, put that extra money toward your down payment and reduce your loan amount altogether! Ding, ding!

    An even better way to lower your interest rate without taking the risk of mortgage points at all is to shorten the length of your loan from a 30-year fixed-rate conventional loan to a 15-year one, which is the type we recommend.

    How To Buy Down A Mortgage Rate

    Buying down the interest rate on your mortgage can save you tens of thousands of dollars over the life of the loan. Weighing the monthly savings against the increased closing cost is critical when determining if the cost of the lower rate is worth the money to buy it down. Lenders use discount points to buy down interest rates. Each discount point is equal to 1 percent of the loan amount. One discount point does not necessarily mean the interest rate will be lowered by 1 percent, however. On a fixed-rate loan one discount point can lower your interest rate by .25 percent to .50 percent.

    Determine how many discount points you are willing to spend to buy down your rate. Discount points will increase the amount of money needed to close. Sometimes, the purchase contract will include seller-paid closing costs. Use these funds to pay for the discount points. If the loan is a refinance loan with the financed closing costs, the new loan amount will be higher.

    Request quotes from multiple lenders specifying how many discount points you wish to spend. Since each lenders rates are different, the quotes may come back with varying interest rates. Compare each lenders interest rates against each other. Ensure each loan is of the same type. If you want a fixed-rate loan and one lender quotes you an adjustable-rate loan, reject the quote, or require that lender provide you with a fixed-rate quote.

    Based on mortgage rates the day she was interviewed, Thompson said buying a point would save roughly $57 a month on that $400,000 mortgage. By dividing the cost of the point by the monthly cost , you determine how many months it would take you to make up the cost of buying the point. In this example, its about 70 months, or almost six years.

    That means if you planned to stay in the home for six years, youd break even, and any longer than that, youd save money. But if you moved out before then, youd have lost money by buying points.
