  • Youâll need to show a track record of genuine savings

On top of that, lenders will also be paying close attention to your credit score. If youâve been nothing but responsible with lines of credit , you should be able to get in their good books. If not, you might want to hunker down and work on getting your credit score in top shape.

Aim To Put 20 Percent Down

The amount of mortgage you can afford also depends on the down payment you make when buying a home. In a perfect world, we recommend a 20 percent down payment to avoid paying mortgage insurance, Neeley says.

When your down payment is less than 20 percent, your costs rise. You typically have to pay private mortgage insurance, which can cost up to 1 percent of the entire loan amount each year until you build up 20 percent equity in your home. On a $240,000 mortgage, thats $200 per month.

Keep in mind that you will have other ongoing costs related to homeownership as well, including taxes, insurance, and utilities. All of these expenses need to be estimated before you settle on a monthly mortgage payment.

As part of calculating your mortgage, we will ask how much money you have to put towards the deposit for your mortgage.

The minimum amount you would have to contribute is a 5% mortgage deposit , although this minimum may differ depending on what type of mortgage you are looking for.

If you had a 10% mortgage deposit, and were purchasing a property for £200,000, your deposit would amount to £20,000.

The size of your mortgage deposit will have a direct impact on your monthly repayments, and the overall cost of your mortgage. Therefore, it’s an important thing to consider if you are planning to purchase a property.

    Early Repayment And Extra Payments

In many situations, mortgage borrowers may want to pay off mortgages earlier rather than later, either in whole or in part, for reasons including but not limited to interest savings, wanting to sell their home, or refinancing. Our calculator can factor in monthly, annual, or one-time extra payments. However, borrowers need to understand the advantages and disadvantages of paying ahead on the mortgage.

    Early Repayment Strategies

Aside from paying off the mortgage loan entirely, typically, there are three main strategies that can be used to repay a mortgage loan earlier. Borrowers mainly adopt these strategies to save on interest. These methods can be used in combination or individually.

  • Make extra paymentsThis is simply an extra payment over and above the monthly payment. On typical long-term mortgage loans, a very big portion of the earlier payments will go towards paying down interest rather than the principal. Any extra payments will decrease the loan balance, thereby decreasing interest and allowing the borrower to pay off the loan earlier in the long run. Some people form the habit of paying extra every month, while others pay extra whenever they can. There are optional inputs in the Mortgage Calculator to include many extra payments, and it can be helpful to compare the results of supplementing mortgages with or without extra payments.
  • Reasons for early repayment

Making extra payments offers the following advantages:

Costs Associated With Home Ownership And Mortgages

Monthly mortgage payments usually comprise the bulk of the financial costs associated with owning a house, but there are other substantial costs to keep in mind. These costs are separated into two categories, recurring and non-recurring.

    Recurring Costs

Most recurring costs persist throughout and beyond the life of a mortgage. They are a significant financial factor. Property taxes, home insurance, HOA fees, and other costs increase with time as a byproduct of inflation. In the calculator, the recurring costs are under the “Include Options Below” checkbox. There are also optional inputs within the calculator for annual percentage increases under “More Options.” Using these can result in more accurate calculations.

    Non-Recurring Costs

These costs aren’t addressed by the calculator, but they are still important to keep in mind.

    Follow The 25 Percent Rule

Theres a straightforward way to make sure you can afford your mortgage while managing your other goals, according to Eve Kaplan, a certified financial planner in New Jersey. Housingincluding maintenanceideally shouldnt consume more than 25 percent of a household budget. This goes for folks who rent, too, Kaplan says.

Mortgage bankers would disagree. They use various calculations to figure out how much you can afford, and the amount is often much higher than financial planners recommend. A common measure that brokers use is the debt-to-income ratio , which, for a qualified mortgage, limits your total debt payments, including your mortgage, student loans, credit cards, and auto loans, to 43 percent.

Lets say you and your spouse make a combined annual income of $90,000, or about $5,600 per month after taxes. Based on your DTI and depending on your other debts, you could be approved for a mortgage of $600,000. That might sound exciting at first, but with a monthly payment of about $3,225, it would eat up more than half your take-home pay.

Following Kaplans 25 percent rule, a more reasonable housing budget would be $1,400 per month. So taking into account homeowners insurance and property taxes, youd be better off sticking to a mortgage of $240,000 or less. If you have enough for a 20 percent down payment, the maximum house you can afford is $300,000.

    The Mortgage Type You Select

How much could we get approved for a mortgage

When it comes to securing a mortgage of any size, youll have some decisions to make and these will be reflected in your repayments. For example, opting for a fixed rate mortgage can mean slightly higher interest but that comes with consistency whereas a tracker interest rate will see the monthly amount fluctuate depending on a particular market index.

Youll also have to decide on whether to opt for an interest-only £90,000 mortgage or a capital repayment model. Selecting interest-only will mean lower repayments as the full loan is repaid at the end of the term, but to qualify for this a lender would require evidence that shows you have a way of paying back the loan as a lump sum at that later date. Capital repayment combines both interest and repayment of the loan, increasing the monthly cost but ensuring the loan is fully repaid by the end of the term.

How To Calculate How Much House You Can Afford

To produce estimates, both Annual Property Taxes and Insurance are expressed here as percentages. Generally speaking, and depending upon your location, they will generally range from about 0.5% to about 2.5% for Taxes, and 0.5% to 1% or so for Insurance.

Front End and Back End debt ratios are to determine how much of your monthly gross income can be used for your mortgage debt and how much can be used to satisfy all your regular obligations . The 28% and 36% ratios are standard in the mortgage world, but lenders may have other combinations available, such as 33%/38%.

Debt Service Ratios And Mortgage Affordability

Set by the Canada Mortgage and Housing Corporation , your debt service ratios including your gross debt service ratio and your total debt service ratio are used to calculate the maximum mortgage the lender can offer. This maximum mortgage is then combined with your available down payment to determine the maximum home price you can purchase.

Your lenders uses these ratios to ensure you can consistently make your monthly payment, as they place a limit on the amount of your income that can go towards your housing expenses and monthly debt obligations. The industry standard guideline for GDS is no more than 32% and the guideline for TDS is no more than 40%. However, you may be allowed to exceed these limits if you have a stable source of income and good credit. If the mortgage you want to take on forces your GDS or TDS above 39% and 44% respectively, you will not be approved for that amount.

To use our earlier example, even if you have $15,000 for a down payment, your GDS and TDS score may only approve you for a $250,000 mortgage. Thus when combined with your $30,000 down payment, your max affordability would be $265,000 .

The maximum GDS limit used by most lenders to qualify borrowers is 39% and the maximum TDS limit is 44%.

As of July 1st, 2020, the CMHC implemented new GDS and TDS limits for mortgages that it insures. The new GDS/TDS limits for CMHC-insured mortgages is 35/42.

    Why Do Interest Rates Change

The Bank of England sets the base rate for the UK and usually its reviewed each month. Although banks dont need to follow the base rate, it does tend to be reflected in mortgage interest rates, typically from the month following any change.

As a rule of thumb, when the base rate is higher, interest rates on mortgages tend to be higher and when the base rate is lower, mortgage interest rates are also often lower.
