Conventional Mortgage Approval: Fannie Mae And Freddie Mac

Freddie Mac and Fannie Mae loans allow FICO scores as low as 620. They also approve mortgages with loan-to-value ratios as high as 95% or 97%. That means you need to make a down payment of at least 3-5%.

In addition, the two corporations will buy mortgages with maximum debt-to-income ratios of 45% under their standard guidelines.

However, this does not mean that you can get approved with a low down payment and a high DTI and a poor credit score.

If your credit score is on the lower end, for instance, you might need a bigger down payment or extra cash reserves. A larger down payment can also help you get approved if your debt-to-income ratio is on the high end .

Gather The Appropriate Documents

Lenders will want to verify your identity, credit history, employment history, income and financial assets to issue a preapproval. Theyll likely ask you to fill out a uniform residential loan application .

The 1003 application asks for your personal information, financial information and loan information, including

  • Bank accounts, retirement and other accounts
  • Any other assets you have

    Your loan potential is largely based on two basic financial components. How much you make and how much you already owe.

    The industry term for this is debt-to-income ratio, or DTI. Its calculated by taking your total recurring monthly debt load and dividing it by your gross monthly income.

    Say you make $5,000 a month in take-home pay and you spend $700 a month on rent $500 a month on an auto loan $200 a month on a student loan and $300 a month on credit cards.

    You have $1,700 a month in debt compared to $5,000 in revenue, so your DTI is 34%. That could be troublesome if you replace the rent payment with a $1,000 mortgage payment. That would push your debt-to-income ratio up to 40%.

    Most lenders want a clients DTI to not exceed 36%, so you could add only an $800-per-month mortgage and stay below the 36% DTI threshold.

    That number is not written in stone, however. Credit scores also weigh heavily in the calculation, so its a good idea to check your credit reports beforehand to make sure they are accurate. Scores range from 300 to 850. The higher your score, the lower the interest rate will be on your loan. Knowing your credit profile and the lenders requirements will help you understand what kind of interest rate you qualify for.

    If your credit is just under 680, you may consider an FHA loan. These government-insured loans allow lower credit scores and much lower down payments, but there are significant additional costs.

    Finally, do not apply for new credit in the few months leading up to your mortgage application. Banks get suspicious if it looks like youre piling on the new credit. My mortgage broker once told me that even getting a credit check for a new cell phone plan could require a letter of explanation to your mortgage lender.

    There are a few mortgage products available that allow a buyer the ability to buy a home with no money down or very little. The truth is though that there are more mortgage products available for buyers who have some money available for a down payment.

    A common reason why a buyer isnt able to get a mortgage is because they dont have enough money saved. If youre unable to take advantage of one of the low or no down payment mortgage products, youre going to need to have some money saved up.

    If you dont have any money saved and cant qualify for a no money down mortgage product, its unlikely youll be able to get a mortgage at the present time. If this is the case, there are many creative ways to save for a down payment to buy a home that can help you save enough money in order to get approved for a mortgage.

    Its also possible a buyer has enough for a down payment but not enough in reserve money. Depending on the type of mortgage and the lender, it may be required for you to have reserves available after you pay for the down payment and closing expenses.

Based on this information, they can tell you whether you meet their basic requirements. If you meet their requirements, they can offer you a loan. Getting prequalified is different from being pre approved. Just because you are prequalified for a loan, does not mean a lender has to fund it. For example, if you are prequalified for a $20,000 auto loan and you go purchase a vehicle with a retail value of $14,000, and then try to roll $3,000 of negative equity, and finance an extended warranty, the lender may not fund the loan. Heres why. While you were prequalified to buy a $20,000 vehicle, the vehicle has to meet certain requirements and be within the LTV requirements. Its important to understand the terms and conditions of a prequalification before you go make financial decisions.

    Prequalification also gives you a good idea of how large of a loan youre able to take out. This means you can seriously think about what you need the loan for. Will you need more money beyond the loan? Do you need to adjust what youre using the loan for so that it fits into your new budget?
