Primary Residence Mortgage Rules

Every mortgage application you complete will involve you answering the question of how the property you intend to purchase will be used. The options include primary residence, second home, and investment property. The option you select will play a part in determining the mortgage rates you will get. They also have different requirements that need to be met before the mortgage can be approved.

Primary residences typically get the lowest interest rates among the three options. This is because lenders generally believe that a buyer will be more inclined to repay a mortgage for the house that they live in. The fact that it is the roof over your head is extra motivation to keep up with payments. It is also due to this reason that mortgages for primary residences come with the lowest value for down payments and are the easiest to get.

The boxes that a property must check for it to be considered a primary residence are:

  • You have to live in the home for most of the year.
  • The home must be within reasonable proximity to your workplace.
  • You have to start living in the house within a 60-day period after closing the mortgage.

Buyers should also note that refinancing a primary home mortgage requires proof of residency.

Sufficient Income For Your Primary And Second Home

Homeowners who wish to buy a second property need to show proof that they earn enough income to pay the mortgage on their primary home, personal expenses such as cars and monthly debts, and the second home mortgage payment.

And all of those monthly debt obligations must fall below 50% of their total income, said Nicole Rueth, senior vice president at Fairway.

Lenders are looking at not just the monthly payments but insurance, ongoing repairs and maintenance, and general upkeep that you can comfortably fit within your current budget, according to Laura Adams, personal finance expert at Clearsurance.com.

Theyre going to make sure you can keep that property in good shape, Adams said, Youre going to be able to make those payments.

The minimum credit score for a conventional loan is 620, though some lenders may require higher scores for second homes. A higher credit score can also help you get a lower mortgage interest rate and that matters, because second homes tend to have higher interest rates than those on primary residences to begin with.

If youve got a score of 740 or above, youre going to likely qualify for the most competitive interest rates, Adams comments. But even with that said, youre going to be scrutinized more and your interest rate may be higher even if you have great credit.

However, that limit increased to $1 million if the property was purchased prior to Dec. 15, 2017.

What Are The Differences Between Mortgages For A Primary Residence And A Second Home

A second home mortgage helps pay for a second home or vacation home. Unlike the mortgage for a primary residence where you live most of the time a second home mortgage typically requires a larger minimum down payment and has a slightly higher interest rate, and can have stricter requirements when it comes to cash reserves and debt-to-income ratio.

A mortgage for a primary residence, for instance, might only require 3 percent or 5 percent down, while a second home mortgage might require at least 10 percent.

In addition to that, youll likely need two to six months of reserves, depending on your credit and financial profile, to ensure youre able to cover mortgage payments on both your primary residence and second home.

Your DTI ratio, meanwhile which helps determine your ability to repay the loan might max out at 43 percent, although some lenders cap it at 36 percent. On primary residences, theres usually flexibility up to 50 percent.

How To Find The Best Mortgage Rate

Lets face it: shopping for mortgages can be a struggle. Checking interest rates, filling out loan applications, choosing a lender all the choices and numbers can be overwhelming. But its worth the research and time. Comparing mortgage rates across lenders is one of the first steps in the home buying process. This allows you to budget by giving you an idea of what your monthly mortgage payments will total. Even minor differences in the interest rate on a six-figure loan will add up over the life of a 30-year mortgage. This can have a huge impact on your overall financial goals.

Years ago, it was more common to skip comparison shopping and go right to your primary bank as a mortgage lender. But now, your bank is just one of many lender options you have as a modern homebuyer. You can find reviews, ratings, customer experiences and all sorts of information right from the comfort of your home computer or smartphone. There are lenders who will tell you what rates you qualify for online within minutes and others that require you to speak to a mortgage broker. Whatever your preference, you have all sorts of resources available to you.

Second Home Mortgages And Underwriting Standards

Debt-to-income ratio : Conventional loans backed by Fannie and Freddie typically require no more than 43% DTI . If you need a primer, DTI is essentially the ratio between your income and recurring debts. Its worth noting upfront that it can be hard to stay under either of these DTI levels when you have two mortgages to pay. In those circumstances, borrowers will likely need to procure a nonconforming or jumbo loan.

standards will vary from lender to lender, but Fannie Mae requires a minimum of 640 to be approved for its loans. This is higher than the 620 needed for mortgage loans on primary residences.

Down payment: While the 20% rule has been increasingly abandoned in recent years when it comes to primary residences, many lenders will require 20% or even 25% down payment for a second home. This is when leveraging your existing equity through a HELOC or home equity loan can come in handy. You can also choose to do a cash-out refinance to obtain an improved rate on your first home while also providing funds. All of these loan options put much-needed cash into your hands, cash that can be used to pay for the higher down payment necessary to secure your second home.

How Lenders Define A Second Home

If you want to buy a vacation home, then your property will likely be classified as a second home. A second home classification depends on how you plan to occupy the property, not whether it is actually the second home youve ever bought or currently own.

Your property will be considered a second home if it meets these conditions:

  • You must live in the house for some part of the year.
  • The home cannot be subject to a rental, timeshare, or property management agreement.
  • The borrower must have exclusive control over the property.
  • The home must be a one-unit dwelling, and must be suitable for year-round occupancy.

TIP: If you dont plan to live in this property full time, keep in mind that the homes location can affect whether its considered a second home. If you choose a place too close to your primary residence, it may be classified as an investment property, which could mean higher mortgage rates and stricter qualifying requirements.

Refinance Vs Second Mortgage. Which makes sense for you?

As a final thought, its important to realize that market interest rates are constantly changing. In fact, the 10-year Treasury yield dropped by two basis points in the time it took me to write this article. And when market interest rates change, mortgage rates tend to change as well.

The point is that the rates I mentioned in the last section are just a snapshot in time and will vary over time. They might be substantially different by the time youre reading this. Having said that, it does illustrate the difference between the two. So decide which type of financing is most appropriate for your situation and shop around for the best rates with a few different reputable lenders.

Can Be Used To Avoid Pmi

When you apply for a conventional mortgage, if you do not have 20% to use as a down payment you will be required to obtain private mortgage insurance . In Canada, this is what we typically refer to as your Canadian Mortgage and Housing Corporation fees. And they can be quite high!

On a $500,000 mortgage loan with 5% down, you will be paying 4% CMHC fees. Thats a total of $19,000!

Taking out a second mortgage along with the first mortgage is one way borrowers can avoid PMI. A second mortgage can add a monthly payment to your budget, but can be a cheaper option than PMI.

Where To Purchase A Second Home

If youre confident that the numbers make sense, the next question is where to purchase the property.

For starters, the propertys location must make sense. No one buys a second home a mile away. The lender will assume its an investment property and apply rules accordingly.

Theres typically no distance requirement, but the home, if close by, must be in a vacation or resort area. Think beach, mountains, golf course. If the homes location denotes vacation home, thats a good first step.

Next, think about where you travel. Maybe you often visit a particular city for work, and youd prefer to have your own place to stay rather than living out of a hotel. Or perhaps youve got a go-to vacation spot and want to purchase there.

In the latter case, think about how often you actually travel there and how much time you spend in that location. If you visit once a year for a couple of weeks, it may make sense to rent a house or stay in a hotel. But if its a place you spend a significant amount of time, or is even a place you plan to eventually retire to, then purchasing a home may be the right move.

Before moving ahead with the purchase, though, ask yourself this: Are you ready to maintain another property yourself, particularly if it includes traveling to the house? Or will you hire a local property manager to oversee upkeep on the home? Either way, youll want to factor these expenses into the overall costs.
