A Path Forward For Rental Investors

While every real estate investor follows a different path, heres a sample outline for how a rental investor might finance their first rental properties:

Property 1: House hack a 2-4 unit property with conventional or FHA financing .

Property 2: Use either a conventional bank or online landlord lender .

Properties 3-4: If youre getting more ambitious with the renovations, use either an online buy-and-rehab loan, a community bank loan, or a hard money loan for the purchase and renovation. Then refinance it using an online investment property mortgage.

Properties 5-8: Start raising some capital from friends and family. Use this to help with the down payment and/or renovation costs. Use either a local community bank or an online landlord loan for long-term financing.

Properties 9+: Try to increasingly use private funds. To free up some of the private funds tied up in your existing portfolio, consider refinancing several of your properties under a blanket loan to cash out and use the money towards new acquisitions. Use either community banks or online landlord lenders for financing as needed.

GDS = /Gross household income + Gross rental income x 100

P = Mortgage Principal

I = Mortgage Interest

T = Property Taxes H = Heating

For example, if you have an annual mortgage payment of $17,400, property taxes of $3,000, heating bill of $1,320, gross household income of $72,000, and gross rental income of $9,600, your GDS under the old rules would be:

GDS = / $72,000 + x 100 = 28.28%

Under the new rules your GDS would be:

GDS = / $72,000 + $9,600 x 100 = 26.62%

Since your GDS ratio is lower under the new rules, youll be able to qualify for a higher mortgage and buy a more expensive home.

Its a question we get asked a lot: I want to rent out my current home and buy another one, but how do I know if I can afford it? And the answers shortif not entirely simple: It all depends on your debt-to-income ratio.

As a homeowner with a current mortgage, youve probably seen the term debt-to-income ratio beforeits part of what your lender used to qualify you for your current home loan. Your debt-to-income ratio, or DTI, is your monthly debt divided by your monthly gross income. But because you already have a mortgage on the property youre leaving, your DTI is a little more complicated this time around.

Your current mortgage increases your total debt, but in order to qualify for the home you want to buy, youll still need to have a debt-to-income ratio of about 43% or lower. The profit is then normally averaged over a two or three year period so that they apply a figure that is the closer to the norm rather than take one year which may have spiked or troughed.

Your mortgage advisor will order an appraisal, and you can count 75% of the appraisers opinion of market rent toward your qualifying income, for the unit you will not be occupying yourself. The appraisal will be specifically for a 2-4 unit property and will break out the rental value per unit, so you wont have to get a mathematics degree to figure out how much rental income can be used.
