Can a VA Loan Be Used for New Construction? | Quicken Loans and Department of VA

There are two flavors of 203 loan: limited and standard.

  • The 203 limited loan caps the cost of renovations to $35,000. It can’t be used for structural repairs, such as adding a room or relocating load-bearing walls. There is no minimum cost of repairs.

  • The 203 standard loan allows for major structural work. Any project costing more than $35,000 must be a standard loan, whether or not it involves structural repairs. Total improvements must cost at least $5,000. A 203 standard loan requires working with a HUD consultant, who manages the project.

Unsecured Personal Loan Or Line Of Credit

You can apply for an unsecured personal loan or personal line of credit through most financial institutions, including banks and credit unions, as well as more expensive subprime lenders. A personal loan is a lump sum that youll repay with interest on a set schedule. A personal line of credit operates like a HELOC, with a limit you will continually regain as you repay the funds borrowed, but at a higher interest rate because its not secured to your home. The interest rates on personal loans and personal lines of credit are typically similar.

While this type of credit may come in handy in an emergency, Phil and Josh agree that it isnt ideal for planned renovation expenses. Not only do these options come with much higher interest rates than secured forms of credit, you will likely have access to less money, which limits what you can do.

However, if you find yourself in a bind, an unsecured personal loan or line of credit with a reputable financial institution can be helpful. If you can pay it off quickly, its better than using a credit card. But its not inexpensive or ideal for the average person. While the interest rate on a HELOC may be the lenders prime rate + 1%, interest on a personal loan might be anywhere from 6% to 16% or more, depending on the lender and terms, as well as your personal credit rating and existing debt load. The interest rate on a standard credit card will likely be 19% or higher.

Have A Va Appraisal Completed

Your lender will work with you to schedule a home appraisal, which will be completed by a VA appraiser. This appraiser will determine the as-completed value, or what the value of the property will be after all repairs and improvements are completed.

This number is important. You can only borrow the lesser of the as-completed value and the acquisition cost .

Reasons Why People Renovate Rather Than Move

In 2018, the renovation market in Australia was worth around $9.9bn, and Pratham Karkal, Head of Personal Banking Direct at Macquaries Banking and Financial Services Group, says there are three key factors that can explain this.

The costs of moving are significant they can add up to $100,000 or $200,000, he says. When you consider that, compared to the cost of renovating your home to be what you need it to be, it can be more cost effective to add an extra bedroom onto your existing property, than move to a new place.

In addition to cost, theres a TV-generated desire for home improvement. Renos are in. There are so many TV shows tempting people to renovate, pointing out whats wrong with your house, it makes people look at their property critically. They think, I want a piece of that too.

Thirdly, and especially important in the market over recent years, has been the simple desire to get into the property market.

People are buying the worst house on the best street and then renovating it, Karkal observes. Buying a house they’re not that comfortable to live in, but think We’ll knock this wall down, redo the bathroom and kitchen, and itll be much better.

  • introducing an alfresco entertaining or dining area
  • putting in ducted air-conditioning

Bear in mind, however, that not everything you spend will be added to the value of the home.

Usually 80% of what you spend will be added to the property value if you do it well, says Karkal.

Are Home Improvement Loans Tax Deductible

The Tax Cuts and Jobs Act changed many of the deductions that were once available to taxpayers. Yet, according to the IRS, the interest paid on home equity loans, home equity lines of credit, and second mortgages may still be deducted from your taxes in many cases.

To deduct loan interest from your taxes, the funds you borrowed must have been used to build or substantially improve the home that secures the loan. All the loans described above are secured loans.

Therefore, if you use an unsecured loan to fund your home renovation, you might not be able to deduct the interest you pay. Confirm your situation with an accountant, tax attorney, or other tax advisor.

Can I Add Renovation Costs To My Mortgage

Possibly. In Canada, there are at least a couple of different ways to add renovation costs to mortgages.

Sometimes lenders refinance a home to access equity needed to complete minor renovations. So, if your current mortgage balance is below 80% of the current market value of your home, and your family income supports a larger mortgage amount, you may qualify to refinance your mortgage with additional funds.

If youre buying a home that needs work, consider a purchase plus improvement mortgage. This allows you to complete the work required on the home with your own funds. Then once the renovations are complete, the lender releases funds to you and your mortgage amount increases.

For example, you may purchase a home with a mortgage of $600,000, and an improvement amount of $25,000. You use savings to complete the improvements/renovations, then your mortgage amount increases to $625,000 and you receive $25,000 cash to replenish your savings.

With Manulife Bank mortgages, you can get a purchase plus improvement loan of the lesser of these two options:

  • 10% of the purchase price of the home, or
  • The cost of renovations up to $40,000

Your mortgage will also need to be covered by an approved mortgage insurer.

You Can Build Your Dream Home But There’s Some Risk Involved

For one thing, home-renovation loans can be a bit more costly than standard home loans. Buyers sometimes combat this by buying down the permanent rate, which means paying for interest up front to reduce their future monthly payments. Another way of combating the price of a reno loan is to refinance after six months.

Douglas Boneparth, a certified financial planner at Bone Fide Wealth, says that the potential to earn equity through a home-renovation loan is doable but not without thoughtful preparation. He advises first-time homebuyers to be very wary of the promise of “fast equity” and make sure they understand all the costs involved before moving forward with a fixer-upper.

“The likelihood that a new homebuyer will successfully maximize equity on their first try using a home-renovation loan is rather low,” says Boneparth, explaining that getting good at building wealth through real estate takes experience.

How Much Can You Add To Your Mortgage For Renovations

VA loans and new construction: When, and how, it can work

Assuming youre a borrower in good standing with a decent credit score, the amount you can add to your mortgage is mainly determined by the loan-to-value ratio. Banks generally like to keep this below 90%, so if youre already at that level, youre unlikely to be able to borrow more. However, if youre much lower , then you have lots of room for manoeuvre.

One interesting thing about this is that your LTV ratio is affected by your property value. So if your property has increased in value since you bought it, your LTV will be lower, making it easier to increase your borrowing.
