If youve got a large student loan, it could make sense to pay it off using the money from a cash-out refinance. This is usually known as a student loan cash-out refinance.

Rising home equity values may help you qualify for a cash-out refinance and borrow more money. In the first quarter of 2021, homes with a mortgage gained $33,400 in equity, the largest average equity gain in at least a decade, according to real estate data firm CoreLogic.

But before refinancing your mortgage to pay off your student loans, its important to know whats involved, the drawbacks you might encounter, and your alternatives to consider:

Leveraging your mortgage to pay off student loan debt could help lower your overall monthly bills and help you catch up if you fell behind during the pandemic.

You’d wipe out your student loan balances by doing a cash-out refinance of your home loan, which means taking out a new loan at one of today’s historically low mortgage rates for more than the balance left on your current mortgage. The extra money would be applied to your student debt.

Essentially, you’d say goodbye to your student loans by borrowing from your house: dipping into the equity you’ve built up in your home. Equity is the difference between the value of your home and how much you have left to pay on your mortgage.

In the process, you’d swap your college debt for cheap mortgage debt. Thirty-year fixed-rate mortgages are currently averaging just 2.95%, according to mortgage giant Freddie Mac.

Fannie Mae, a government-sponsored mortgage company similar to Freddie Mac, offers a cash-out refi loan program that allows you to roll your student debt into a new mortgage without having to pay some of the fees that come with a standard cash-out refinance.

The program lets you borrow up to 80% of your homes equity to pay off your student debt. At closing, the money owed on your student loans would go directly to your debt servicer, the company that collects your payments.

How To Roll Student Loans Into A Mortgage

If youve decided youre ready to roll your student loans into a mortgage, heres what you need to know.

First, make sure it makes sense to refinance your debts into your mortgage. In a low interest rate environment, its an easy decision. If you have higher student loan rates, you can refinance the debt into your mortgage and save money on interest.

But this comes at a cost. If you stretch out the loan term, such as a 30-year term, make sure the total interest youll pay wont exceed what your student loans would have cost. To get the best interest rates and mortgage loan terms, youll need good credit, low debt ratios and proof that you can handle the higher loan amount.

Then there are the closing costs. Ensure they arent so high that they defeat the purpose of refinancing your student loans into your mortgage.

If rolling student loans into your mortgage does make sense, you can use a conventional or FHA cash-out refinance or the Fannie Mae Student Loan Cash-Out Refi loan.

In a traditional cash-out refinance , you borrow enough money to pay off your student loan, receive the proceeds and pay the student loans off yourself. You have a new, higher mortgage loan and only one payment each month.

Your Student Debt Wont Really Go Away

Sure, the cash-out refinance will pay off your loans. But youll still owe that money as part of a bigger mortgage. That loan hopefully comes with a smaller payment than your previously separate debts. But your new mortgage may cost you more overall if it doesn’t offer a lower interest rate, shorter repayment term or both.

What Other Policy Changes Should I Know About

The Department of Education said in its statement that it will continue to roll out and update its policies in the coming months as it attempts to get the PSLF program back on track.

In addition to Direct Loans, only FFEL loans — which are federally backed, but often issued by private lenders — Perkins Loans and other federal loans may qualify for the PSLF waiver.

Refinance Student Loans Separate From Your Mortgage

Most borrowers are only required to make one student loan payment a month, but you could pay every two weeks instead. With biweekly student loan payments, youll cut your bill in half and pay that amount every two weeks.

With this strategy, youll effectively make 26 half-payments, or 13 full payments, during the year. This can expedite your repayment and potentially help you save money, since interest will accrue on a smaller balance.

Other Ways To Lower Your Dti

A final option doesnt relate to student loans at all but, rather, credit card payments and other monthly debts.

If graduated payments and student loan debt consolidation dont make sense for you, consider reducing your highbalance credit cards or any other debt which carries a high monthly payment.

For example, if you have a credit card which requires a minimum monthly payment of $150, and thats more than your other credit cards, you can reduce that cards balance. This will reduce the monthly payment due and helps to lower your DTI.

Lenders look at your cumulative debts. Reducing any amount you owe will positively impact your DTI.

In fact, federal student loans often carry much lower interest rates than other forms of borrowing. So if you have highinterest credit card debt or personal loans, it might make sense to look into reducing those first as a means to lower your DTI.

Cons Of Rolling Student Loans Into Mortgage

You could end up paying more interest over time: Stretching a 10-year student loan repayment term to up to 30 years could end up costing you more in interest, even if the interest rate is lower. Also, if you have paid down a 30 year mortgage for a few years and originate a new 30 year mortgage, you will be extending your existing loan term and may be paying additional interest over the life of the loan.

You may not be eligible: To qualify for a cash-out refinance loan, you typically need to have at least 20% equity left over after the new loan amount on the cash-out refinance. Even if you do have more than 20% equity right now, the difference might not be enough to pay your student loan in full.

You may pay closing costs: Depending upon the rate and term you choose, you may have applicable closing costs. FannieMae offers a program for student loan cash-out refinance loans. Consider getting a quote for this program and compare the rate and fees of this program to a standard cash-out refi.

You may be reducing the amount of available equity in your home: Taking cash out of your home can reduce the amount of available equity in your home. Market value fluctuations can also impact the amount of available equity.

Lenders views on student loans on mortgage applications are often far from bleak, so dont be discouraged. The good news is its generally proved that graduates end up being higher earners and therefore are more likely to be approved for a mortgage.

Your debts might be even more important than your down payment or credit score when it comes to your home buying budget.

Mortgage lenders dont look at debt on its own. They look at it in relation to your monthly income.

Known as your debttoincome ratio , this calculation is believed to be the best predictor of whether you can actually afford to buy.

Pro: Net Tax Deductions

Both student loan and mortgage interest payments are tax deductible. However, your interest payments via a student loan may not qualify if you had to take a deferment or forbearance during the year, or if you make over $80,000 per year .

There are no such limitations when deducting the interest of a mortgage payment. However, you will need a tax specialist to help you navigate this more complicated tax situation.

Can You Buy A House With Student Loans

While existing debt can impact whether youre approved for a loan, or the interest rate and loan terms if you are approved, its still possible to buy a house with student loan debt. When you apply for a mortgage, the lender will review your complete financial picture including your debt obligations, which might include student loans, credit card debt, or a car loan.

Debt-to-income ratio is one important consideration for lenders. This is a measurement of how much debt one has in comparison to how much money you earn and lenders rely on this metric to inform whether or not youd be able to make the monthly payments on a new loan, considering your existing debt. Generally speaking, lenders are unlikely to approve anyone for a mortgage with a debt-to-income ratio higher than 43%, though lenders may be more inclined to lend to someone with a debt-to-income ratio lower at or less than 36%.

Beyond debt-to-income ratio, lenders will also evaluate factors such as the borrowers credit score.

Before applying, do some number crunching to see what a mortgage might cost and how it will impact your overall debt-to-income ratio. This might be helpful in understanding the mortgage rates you may be eligible for.

In addition to traditional home loans there are programs available for first-time home buyers that might make buying a home with student loan debt more achievable.

Con: Pay More Interest Over Time

Saving on interest can be a huge pro, but before you jump, take a closer look at the numbers especially in terms of how much time remains on the loan.

Say your student loan has 11 years left to be paid if you use a mortgage to pay off your loan, you may be extending that 11 into 15, 20 or even 30 years. You will most likely be paying much more interest over the extended period.

The PSLF program, first launched in 2007, was designed to help public servants pay off their loans faster. The program works by offering loan forgiveness to eligible public servants who have made 120 qualifying student loan payments. Yet almost 99% of borrowers who have applied since 2008 were denied prior to the October expansion.
